ASC 805 Goodwill Calculation — Core Rule
Under ASC 805 Business Combinations, goodwill is measured as the excess of the acquisition-date fair value of consideration transferred (plus any noncontrolling interest and previously held equity interest) over the net fair value of identifiable assets acquired and liabilities assumed.
How ASC 805 Goodwill Calculation Works
The ASC 805 goodwill calculation follows a precise four-component formula under the acquisition method. Each element requires careful fair value determination at the acquisition date:
- Consideration transferred — Measured at acquisition-date fair value and includes cash paid, equity instruments issued, contingent consideration, and any other assets transferred. Contingent consideration classified as a liability is remeasured at fair value each reporting period through earnings; equity-classified contingent consideration is not remeasured (ASC 805-30-25-5 and ASC 805-30-30-1).
- Noncontrolling interest (NCI) measurement — Acquirers have a policy election to measure NCI either at fair value (full goodwill method) or at the NCI's proportionate share of the acquiree's identifiable net assets (partial goodwill method). This election is made on a transaction-by-transaction basis and materially affects total goodwill recognized (ASC 805-20-25-6).
- Previously held equity interest — In a step acquisition, the acquirer remeasures its previously held interest to fair value at the acquisition date and recognizes any resulting gain or loss in earnings. That remeasured fair value is included in the goodwill formula (ASC 805-10-25-10).
- Identifiable net assets — All identifiable assets acquired and liabilities assumed are recognized at acquisition-date fair value, including intangible assets that meet the separability or contractual-legal criterion, even if not previously recorded by the acquiree (ASC 805-20-25-1 and ASC 805-20-30-1). Common items include customer relationships, trade names, backlog, and favorable lease contracts.
- Bargain purchase — If the net fair value of identifiable assets exceeds total consideration, the acquirer first reassesses all measurements. Any remaining excess is recognized immediately as a gain in earnings — a "negative goodwill" or bargain purchase gain — not as deferred income (ASC 805-30-25-2).
- Post-acquisition treatment — Goodwill is not amortized under U.S. GAAP for public entities (though private companies and not-for-profits may elect the amortization alternative under ASC 350-20-35-1A). It is instead tested for impairment at least annually at the reporting unit level (ASC 350-20-35-28).

The $12M of goodwill represents expected synergies, assembled workforce, and other unidentifiable future economic benefits not separately recognizable under ASC 805-20-25-1.
ASC 805 Goodwill Calculation — Common Pitfalls
- Misclassifying transaction costs as part of consideration — Advisory, legal, and due diligence fees must be expensed as incurred, not capitalized into goodwill or the cost of the acquisition (ASC 805-10-25-23). This is a frequent audit adjustment that overstates goodwill.
- Failing to identify all intangible assets separately — Acquirers sometimes lump value into goodwill rather than recognizing finite-lived intangibles (e.g., customer lists, non-compete agreements) that meet the ASC 805-20-25-4 recognition criteria. This understates amortizable intangibles and overstates goodwill, distorting future period earnings.
- Ignoring the measurement period — Provisional amounts may be adjusted for up to one year post-acquisition if new information emerges about facts existing at the acquisition date (ASC 805-10-25-13 through 25-14). Adjustments must be retrospectively applied; recognizing them prospectively is a common error.
